Yeah, after seeing this I wonder why Gaiman decided to darken everything by twisting their ending to the degree it eventually did. Has he given any explanation for why he gave them the bad ending?

Not to my knowledge; Dream was definitely in his “I’m a dick” phase at that point in the story, but how he treated Hector and then Lyta was pretty callous.

Most definitely he was. At least his mistreatment of them directly caused his death.
